Classical economists were well aware that a capitalist market could deviate from its equilibrium level of output and employment, however, they believed that such disturbances would be temporary and short-lived. The collective view was that the market mechanism would operate quickly and efficiently to restore full employment equilibrium. Then government intervention in the form of stabilization policies would be neither necessary nor desirable.
In what follows we present a stylized version of the classical model which seeks to explain the determinants of an economyõ?Ts level of real output (Y), real (W/P) and nominal (W) wages, the price level (P) and the real rate if interest đ.
Assumptions:
- All economic agents (firms and households) are rational and aim to maximize their profits and utility; furthermore, they do not suffer from money illusions
- All markets are perfectly competitive so that agents decide how much to buy and sell on the basis of a given set of prices which are perfectly flexible
- All agents have perfect knowledge of market con***ions and prices before engaging in trade
- Trade only takes place when market-clearing prices have been established in all markets, this being ensured by a fictional Walrasion auctioneer whose presence prevents false trading
- Agents have stable expectations
These assumptions ensure that in the classical model markets, including the labour market, always clear.
To see how the classical model explains the determination of the crucial macro variables, we follow their approach to divide the economy into two sectors, a real sector and a monetary sector.

Employment and output determination
The classical neutrality proposition implies that the level of real output will be independent of the quantity of money in the economy. So what determines the real output?
The tool to explain this is the short run production function. The function expresses the maximum amount of output that a firm can produce from any given amounts of factor inputs. The more inputs of labor (L) and capital (K) that a firm uses then the greater will be the output produced. In the short run the only variable input is labor, as the amount of capital input and the state of technology are taken as constant. When considering the economy as a whole, the quantity of aggregate output (GDP=Y) will also depend on the amount of inputs used and how efficiently they are used. This relationship known as the short run aggregate production function can be written as follows

A represents an autonomous growth factor which captures the impacts of improvements in the technology and any other influences which raise the overall effectiveness of an economyâ?Ts use f its factors of production. This tells us that the aggregate output will depend on the amounts of labor employed, given the existing capital stock, technology and organization of inputs.
Three points are worth noting.
First, for given values of A and K, there is a positive relationship between employment (L) and output (Y), shown as the movement along the production function.
Second, the production function exhibits diminishing returns to the variable input, labor. This is indicated by the slope of production function which declines as employment increases. Successive increases in the amount of labor employed yield less and less ad***ional output.
Third, the production will shift upwards if the capital input is increased and/ or there is an increase in the productivity of the inputs represented by an increase in the value of A (for example a technological improvement)
